Is this happening if you set to eithe server name/IP address rather than localhost in DLP policy manager (Tools=>Options=>General tab)?
If i look at those options they are as follows:
When I click Test Connection, it hangs then gives the original error
First of all, replace the server name as IP address. Then, make sure in WCF configure, the Web Access Authorized Group should have the user account who uses the remote DLP console. I guess when you install WCF, you replace Everyone to something.

Tried changing to IP address, no difference
the Auth group is set to Everyone
so, should this not allow Everyone to use it ?

I wouldnt keep Everyone there. DLP can store sensitive info.
Make an access group in Active Directory and assign it.
